Is a political system based on God's laws compatible with a political system based on practical reason and popular sovereignty? There is tremendous overlap between the two, but based on the comments I read daily at Israel National News, there is still some degree of conflict.

The Israeli legal system is not based on Jewish law but rather a blend of common law and continental law. At its inception, the Israeli system primarily relied on English law, resulting in many characteristics of common law becoming integral to the legal practices in Israel. The contemporary Israeli legal system is more akin to those of Louisiana, Quebec, and Scotland, where there is a mixture of common law and continental law. Even the place of classical Jewish law barely finds its footing in Israeli law.

All of this is to say that the gap you identify between modern Israel and the ideal described by Moses is indeed a significant one. Modern Israel has a long way to go if it wishes to follow the political vision proposed by Moses.
